Filing, Cooling Off and Going Effective

๐ŸŸ Why would a prospectus be named after a fish? Because of the red ink on its cover warning you it is not final.

๐Ÿ’ก Key idea

During the 20-day cooling-off period: indications of interest and red herrings, yes; sales and binding orders, no. The SEC never approves an issue.

๐Ÿง  Why it matters

The SECURITIES ACT OF 1933 (the 'paper act') governs new issues. The issuer files a REGISTRATION STATEMENT with the SEC. By statute it becomes effective on the 20th day after filing (the SEC can accelerate, and amendments can restart the clock). That gap is the COOLING-OFF period: no sales and no binding orders. Reps may take INDICATIONS OF INTEREST (non-binding) and hand out the PRELIMINARY PROSPECTUS, the 'red herring', which lacks the final price. Once effective, sales can be made and the FINAL PROSPECTUS is delivered. The SEC does NOT approve securities or vouch for accuracy; saying it did is illegal. Order to remember: Pre-filing, Cooling-off, Effective (PCE).

๐Ÿ“ˆ In the real world

Maya Brooks hears about a hot software IPO in registration and tells her rep to 'lock in 500 shares.' Rep Jordan explains he can only record a non-binding indication of interest and send her the red herring. Once the registration is effective and the price is set, Maya can confirm or walk away.

๐Ÿ“Œ Takeaways

  • The '33 Act requires registration of non-exempt new issues
  • Cooling-off: generally 20 days (the SEC may accelerate; amendments restart it); indications of interest only, no sales
  • Red herring = preliminary prospectus without final price; the SEC does not approve securities

๐Ÿ“– Terms in this lesson

Registration statement: The disclosure filing an issuer makes with the SEC under the Securities Act of 1933 before offering securities to the public.

Cooling-off period: The time between filing a registration statement and its effective date, generally 20 days, when no sales may be made.

Preliminary prospectus (red herring): The prospectus used during the cooling-off period; it lacks the final price and states that the securities cannot be sold yet.

Indication of interest: A customer's non-binding statement of interest in a new issue during the cooling-off period.

โœ… Test yourself

During the cooling-off period, a registered representative may:
  1. Accept a customer's binding order
  2. Send a final prospectus with confirmations
  3. Take an indication of interest
  4. Tell customers the SEC approved the issue

Answer: C ยท Take an indication of interest

Only non-binding indications of interest are allowed before the effective date. Binding orders and sales wait for effectiveness, there is no final prospectus yet, and the SEC never approves an issue.

The preliminary prospectus is commonly called the:
  1. Red herring
  2. Offering memorandum
  3. Tombstone
  4. Official statement

Answer: A ยท Red herring

The red herring gets its name from the red legend saying it is not final. A tombstone is a simple announcement, an official statement is a muni disclosure document, and an offering memorandum is used in private placements.

Under the Securities Act of 1933, a registration statement generally becomes effective how many days after filing?
  1. 10
  2. 20
  3. 30
  4. 45

Answer: B ยท 20

Section 8(a) sets the effective date at the 20th day after filing unless the SEC accelerates it; amendments can restart the period. Ten, 30 and 45 days are not the statutory period.
