Limited Partnerships: The Tax Pipe

๐Ÿ›ข๏ธ An oil drilling partnership loses money in year one and the investors are pleased. That only makes sense once you understand flow-through.

๐Ÿ’ก Key idea

DPPs pass income and losses straight to partners. GP manages with unlimited liability; LPs are passive with limited liability.

๐Ÿง  Why it matters

A DIRECT PARTICIPATION PROGRAM (DPP), usually a LIMITED PARTNERSHIP, pays no federal income tax itself. Income, gains, losses and deductions FLOW THROUGH to the partners, reported to each on a Schedule K-1. Mnemonic: the partnership is a pipe, not a taxpayer. Losses are generally passive, so they mainly offset passive income. The GENERAL PARTNER (GP) runs the business, owes duties to the partners and has unlimited liability. LIMITED PARTNERS (LPs) supply capital, stay passive and can lose only what they invested (plus any amount they committed). An LP who takes over management risks losing that protection. To join, an investor signs a SUBSCRIPTION AGREEMENT; the GP accepts it. Typical programs: real estate, oil and gas, equipment leasing. Main risk: LIQUIDITY. There is rarely a secondary market.

๐Ÿ“ˆ In the real world

๐Ÿงพ Dr. Mensah buys units in an equipment-leasing partnership. In February she gets a K-1 showing her share of the program's depreciation loss. Two years later she wants out to buy a house, and learns there is no exchange for her units; the GP can only suggest a private buyer at a discount.

๐Ÿ“Œ Takeaways

  • Flow-through: the partnership pays no federal income tax; partners get K-1s
  • GP manages with unlimited liability; LPs are passive with limited liability
  • Subscription agreement to join; liquidity risk is the big drawback

๐Ÿ“– Terms in this lesson

Direct participation program (DPP): A business, usually a limited partnership, that passes its income and losses through to investors' own tax returns.

General partner: The partner who manages a limited partnership and has unlimited liability.

Limited partner: A passive partnership investor whose liability is limited to the amount invested.

โœ… Test yourself

Which partner in a limited partnership makes the day-to-day management decisions?
  1. The limited partner with the largest stake
  2. The general partner
  3. The partnership's independent auditor
  4. Any limited partner, by majority vote

Answer: B ยท The general partner

The general partner manages the program and bears unlimited liability. Limited partners are passive investors; taking over management could cost them their limited liability. Auditors review the books but do not run the business.

Why is a DPP described as a flow-through vehicle?
  1. Its cash must flow out to investors every quarter
  2. Its income and losses pass to partners for tax
  3. Its assets flow back to the GP when the program ends
  4. Its shares flow freely on a national stock exchange

Answer: B ยท Its income and losses pass to partners for tax

Flow-through means the partnership itself pays no federal income tax; each partner reports a share of income, gains, losses and deductions from a K-1. DPP units are generally illiquid, distributions are not required on a set schedule, and assets do not revert to the GP.

How does an investor become a limited partner in a new program?
  1. By signing a subscription agreement the GP accepts
  2. By receiving a Schedule K-1 from the partnership
  3. By buying units on a national securities exchange
  4. By filing a Form U4 registration with FINRA

Answer: A ยท By signing a subscription agreement the GP accepts

The investor completes a subscription agreement, and the general partner's acceptance admits the investor. Units are not normally exchange-traded, Form U4 is for registering industry personnel, and a K-1 is a tax report sent after someone is already a partner.
